Since the framework was formalized by IRDAI in 2022, insurance surety bonds have emerged as a recognized alternative and are now accepted by several government bodies in tenders. This guide explains how surety bonds work in India, how they differ from bank guarantees, who issues them, and why they are important for infrastructure companies and the investors tracking them.

What Is a Surety Bond?

A surety bond is a three-party contract in which one party, the surety, guarantees the performance or obligations of a second party, the principal, to a third party, the obligee. In India, the surety is a general insurance company.

In simple terms, the insurer promises the project owner that if the contractor fails to meet the agreed terms, the insurer will step in and compensate the owner.

Say a state road agency awards a ₹200 crore highway project. The agency (obligee) wants comfort that the contractor (principal) will finish the work. Instead of the contractor locking up cash or limits at a bank, an insurer (surety) issues a bond backing the contractor’s performance.

One point is easy to miss. A surety bond is not insurance for the contractor. The contractor remains ultimately liable and must reimburse the insurer if a claim is paid. It is closer to credit support than to a conventional insurance policy.

How Do Surety Bonds Work in India?

The process is fairly straightforward. The contractor applies to an insurer, which assesses its financial strength, track record, and the risk of the project. Once satisfied, the insurer issues the bond in favor of the project owner. If the contractor defaults, the owner raises a claim, the insurer pays within the bond’s terms, and then recovers that amount from the contractor.

Insurers charge a premium and may ask for some collateral or a counter-indemnity depending on the contractor’s profile. Pricing is based on creditworthiness, so stronger contractors generally pay less.

Types of Surety Bonds Available

IRDAI’s guidelines allow insurers to issue advance payment bonds, bid bonds, contract bonds, customs and court bonds, and performance bonds. By moving guarantee requirements away from banks, contractors keep their borrowing capacity free for day-to-day operations. IRDAI’s chairman has described surety bonds as a complement to bank guarantees rather than a replacement, particularly as infrastructure spending expands.

India’s Regulatory Framework for Surety Insurance

IRDAI issued its Surety Insurance Contracts Guidelines on 3 January 2022, effective 1 April 2022, establishing a specific regulatory framework for surety insurance in India. Before these guidelines, India did not have a dedicated IRDAI framework for this type of insurance. On 2 February 2022 [1], the Department of Expenditure amended the General Financial Rules to allow insurance surety bonds to be accepted as bid security and performance security. To encourage wider participation by insurers, IRDAI later reduced the solvency requirement for surety insurance businesses from 1.875 times to the control level of 1.5 [2] times in May 2023.

Government departments followed. MoRTH approved surety bonds as bid and performance security in its standard EPC, HAM, and BOT (Toll) documents in 2023. In November 2023, NHAI accepted India’s first insurance surety bond for its TOT Bundle 14 bids, and the coal ministry has allowed surety bonds to replace bank guarantees. More recently, the Ministry of Power issued an Office Memorandum in April 2026 advising all states, UTs and procuring utilities to accept surety bonds for bid and performance security in their bidding documents.

The industry is pushing too. In August 2024, IRDAI and the General Insurance Council formed a task force to address challenges and drive growth, focusing on bank-insurer collaboration, data sharing and a wider scope for the product.

Who Issues Surety Bonds in India?

Several general insurers offer surety insurance in India, including Bajaj Allianz General Insurance, New India Assurance, SBI General Insurance, ICICI Lombard, HDFC ERGO, Tata AIG, Universal Sompo, and IFFCO Tokio. SBI General Insurance was involved in NHAI’s first use of an insurance surety bond for a toll-operate-transfer bid in November 2023.

Uptake has accelerated from a small base. In May 2024 [3], around 700 insurance surety bonds worth approximately ₹3,000 crore had been issued across India, while NHAI had received 164 bonds. By July 2025, 12 insurers had issued around 1,600 bid-security bonds and 207 performance-security bonds for NHAI contracts, with a combined value of approximately ₹10,369 crore.

Benefits of Surety Bonds for Contractors and Project Owners

For contractors, especially MSMEs and mid-sized EPC players, the biggest gain is freed-up working capital, since bank limits are not consumed by guarantee requirements. Pricing is also risk-based, which can reward contractors with strong track records.

For project owners, the bond adds guarantee capacity beyond what banks alone can provide, with claims backed by a regulated insurer. That matters in a country with a large infrastructure pipeline.

Challenges the Surety Bond Market Still Faces

It would be wrong to present this as a finished story. Acceptance is still uneven, as not every department or lender recognises surety bonds yet. Insurers have also asked for legal recourse comparable to what banks enjoy when recovering dues from defaulting contractors.

Credit visibility is another gap. In April 2026, the RBI and IRDAI observed that surety bonds were not being captured properly by credit information companies, leading to a blind spot on contractors’ contingent liabilities. Underwriting depth is also still developing, as insurers build the expertise and data that banks have accumulated over decades.

What Surety Bonds Mean for Businesses and Investors

Surety bonds matter to different readers in different ways.

For contractors and businesses, the appeal is practical. When a bond replaces a bank guarantee, the contractor’s bank limits stay free for day-to-day needs like paying suppliers and wages. That can be especially useful for mid-sized firms bidding for government work, though they should still compare the premium and any collateral demands against what a bank would charge.

For banks and lenders, surety bonds are both competition and an opportunity. Some guarantee business may shift to insurers, but closer collaboration between banks and insurers is one of the things the industry is actively working on.

For investors, the story touches a few areas. General insurers are building a new line of business infrastructure, and EPC companies may find it easier to bid for projects, and the pace of adoption by government departments will shape how big this market becomes. The product is still young, though, and issues like uneven acceptance and the credit reporting gap are not yet fully resolved, so it makes sense to track real uptake rather than assume rapid growth. This is general information, not investment advice, so check company disclosures or speak to a registered advisor before making decisions.

Final Thoughts

Surety bonds are still early in India, but policy support, growing insurer participation, and rising infrastructure spending point to steady growth. Before relying on one, check that your tender or lender accepts it, compare the total cost against a bank guarantee, and read the claim terms closely.

Frequently Asked Questions

Q1. What is a surety bond?
A surety bond is a legally binding agreement in which a surety promises to compensate the beneficiary or arrange for performance if the principal fails to meet specified contractual or legal obligations, subject to the bond’s terms.

Q2. Who are the three parties in a surety bond?
A surety bond generally involves three parties:
1) Principal – The party obligated to perform.
2) Obligee – The party protected by the bond.
3) Surety – The party that gives the guarantee or the security.

Q3. How does a surety bond work?
The principal obtains a bond to demonstrate that it can meet a contractual or legal obligation.
