Two bonds can wear the same headline rating while standing on very different foundations. Let’s walk through how credit enhancement works under SEBI’s rules, how CE and SO differ, and what it all means for your risk.

What Is a CE Rating in India? Credit Enhancement Explained

Credit enhancement means adding extra support to improve the likelihood that lenders will be repaid. For example, a subsidiary may borrow with a guarantee from its parent. The lender then considers both the subsidiary’s financial position and the parent’s ability and obligation to provide support.

SEBI introduced the ‘CE’ rating suffix through its circular dated June 13, 2019. It applies to ratings that factor in external credit enhancement, such as full or partial guarantees, corporate guarantees, letters of comfort, or pledges of shares, where the support improves the instrument’s rating.

Here’s the catch: a CE-rated instrument is not necessarily bankruptcy-remote from the issuer. In other words, it is not legally insulated from the issuer’s insolvency. The rating reflects the external support as well as the risks that remain with the issuer. A guarantee or other support mechanism does not eliminate those risks, and its legal enforceability and terms matter.

SEBI strengthened the framework through a further circular dated September 28, 2022, effective January 1, 2023. It requires rating agencies to disclose both the unsupported rating and the rating after factoring in specified support, along with a detailed explanation of the security’s covenants.

What Is an SO Rating? Structured Obligations in Simple Terms

An SO rating takes the opposite route. The “SO” suffix covers ratings that factor in internal credit enhancement, where the payment mechanism or cash-flow structure makes the instrument bankruptcy remote from the issuer or originator. The “originator” is the lender that created the loans in the first place.

Securitization is the classic case. That’s when a lender bundles its loans into a trust, and investors are paid from the collections on those loans. If the sale of the loans to the trust is legally sound, the pool stays ring-fenced even if the originating NBFC hits trouble.

There’s some history here too. Before 2019, “SO” was sometimes applied to instruments that really relied on third-party support, and agencies moved those to “CE” after SEBI’s guidelines. That cleanup made both suffixes far more meaningful.

CE vs SO Ratings: Key Differences

Feature

CE Rating

SO Rating

Source of support

External: guarantee, letter of comfort, pledge of shares

Internal: structure and payment mechanism

Bankruptcy remote from issuer?

No

Yes

Rating driven mainly by

Strength of the guarantor and the guarantee terms

Quality of assets and cash-flow structure

Typical examples

Government-guaranteed bonds, parent-backed NCDs (non-convertible debentures, i.e. plain corporate bonds)

Securitised pools, pass-through certificates (securities that pass loan collections on to investors)

Key risk to watch

Guarantor weakening or disputes over invoking the guarantee

Asset pool performance and structural leakage

How Credit Enhancement Changes Bond Risk for Indian Investors

Credit enhancement doesn’t delete risk. It moves it somewhere else. Here’s where it goes:

Credit risk shifts to the guarantor. With a CE bond, you’re really betting on the guarantor. Their rating, cash position and willingness to pay matter more than the issuer’s.

The fine print matters. An “unconditional and irrevocable” guarantee (one that can’t carry conditions or be cancelled) is far stronger than one that’s conditional, partial or capped.

Rating linkage creates knock-on risk. The bond’s rating is tied to the guarantor’s strength, so a guarantor downgrade can pull the bond down too, whatever the issuer is doing.

Structure risk replaces issuer risk in SO deals. Outcomes depend on collection efficiency (how much of the due money is actually collected), how concentrated the pool is, and the waterfall, the rulebook for who gets paid first.

Compare pricing carefully. A guaranteed bond is priced off the guarantor’s risk, so benchmarking its yield against the issuer’s standalone peers can mislead.

A Real-World Example: Guaranteed Bonds in Practice

MTNL is a useful example. In its latest rating rationale, dated August 25, 2026, CRISIL continued to rate the company’s ₹6,500 crore bond issue CRISIL AAA (CE)/Watch Negative [1]. The rating is backed by an unconditional and irrevocable Government of India guarantee through the Department of Telecommunications. However, CRISIL’s unsupported rating (assessing MTNL without this support) remains at default level (CRISIL D).

The gap highlights how much the rating depends on government backing rather than MTNL’s own financial strength. But the guarantee does not remove every risk: CRISIL has flagged past delays in following the prescribed payment mechanism, even though scheduled bond payments were made on time. Investors should therefore consider both the guarantee’s terms and the process for invoking it, rather than relying on the AAA headline alone.

What to Check Before Buying CE or SO-Rated Bonds

Start with the rating rationale, not just the symbol. For CE bonds, agencies often show the unsupported rating next to the supported one, and the distance between them shows how much heavy lifting the guarantee does. Rating filings, such as India Ratings’, also carry a dedicated disclosure section for CE ratings, in line with SEBI’s requirements. It’s worth the read.

Next, study the guarantee terms. Does it cover both principal and interest, or only part of the issue? How fast must the guarantor pay once a trigger event occurs? These details decide whether the rating is as strong as it looks.

For SO instruments, look hard at the underlying pool. Check historical collections, delinquencies (loans running behind on payments), the credit cushion (extra protection built into the deal to absorb early losses) and how the waterfall allocates cash. A structure can look elegant on paper and still stumble if the pool underperforms.

Finally, ratings are opinions, and opinions change. Watch for rating watches and guarantor news, and avoid piling too much exposure onto a single guarantor.

Conclusion: Read the Suffix, Not Just the Rating

CE and SO suffixes tell you why a bond is rated the way it is. A CE rating asks you to trust someone else’s balance sheet. An SO rating asks you to trust the structure and the assets. Neither is automatically safer, but each carries a different risk, and knowing which one you hold is the first step to pricing it sensibly. So next time, look past the letters and ask what’s actually standing behind the bond.

Frequently Asked Questions

Q1. Does a CE rating mean a bond is safer than the issuer’s other bonds?
Not necessarily. A CE rating reflects additional credit support, such as a guarantee or share pledge. Its value depends on the provider’s creditworthiness, the terms of the support and whether investors can enforce it.

Q2. What is the key difference between a CE rating and an SO rating?
A CE rating generally applies when external support enhances an instrument but the instrument is not bankruptcy-remote from the issuer or originator. An SO rating typically applies to securitisation or structured transactions designed to be bankruptcy-remote, where repayment depends on a defined pool of assets or transaction structure.

Q3. Can a bond with a weak issuer receive a high CE rating?
Yes. A strong guarantor or other effective credit enhancement can improve an instrument’s rating beyond the issuer’s unsupported credit profile. However, the enhancement must be sufficiently strong, legally enforceable and relevant to the payment obligations.

Q4. What should investors check before relying on a bond’s CE rating?
Check the unsupported and supported ratings, the identity and financial strength of the support provider, the amount and duration of coverage, payment triggers, exclusions, enforcement rights and any conditions that could invalidate or delay support.

Q5. Does a guarantee eliminate the risk of default?
No. A guarantee shifts or reduces some credit risk but does not eliminate it. The guarantor may itself face financial distress, dispute its obligations or fail to pay promptly. The guarantee’s wording and enforceability matter as much as the guarantor’s reputation.

Q6. What happens if the guarantor’s credit rating is downgraded?
The supported bond rating may be downgraded if the guarantor’s ability to meet its obligations weakens.
