A bond is a loan you give to a company or government. In return, you get regular interest (the coupon) and your original money back (the principal) at maturity. The borrower is the issuer. In a guaranteed bond, a guarantor promises to cover specified payments if the issuer fails to make them.

A guarantee described as unconditional and irrevocable is intended to prevent the guarantor from avoiding its obligations through additional conditions or withdrawal (more on this below). However, the precise protection depends on the wording of the guarantee and the bond documents. Think of a home loan with a co-signer: the bank considers the co-signer’s ability to pay if you cannot. This is different from a secured bond, where specific assets, like a factory, back the loan.

You’ll spot these bonds through their credit rating, an agency’s opinion on how likely you are to be repaid. Look for a “(CE)” tag, short for credit enhancement, which means the rating takes an external support mechanism into account. It does not automatically mean the bond has a government guarantee; the nature and extent of the support depend on the instrument. CRISIL’s August 2026 review continued MTNL’s ₹6,500 crore bond rating at AAA (CE)/Watch Negative. We’ll decode that shortly.

Types of Guaranteed Bonds in India

Not all guarantors are equal. Here’s how they compare:

Guarantor

Typical issuers

What backs you?

Main watchout

Central Government

PSUs such as MTNL and BSNL

Sovereign guarantee plus a trustee-run payment process

Whether the payment process is followed on time

State Government

State-owned corporations and funding vehicles (e.g., KIIFB)

The state’s finances and guarantee terms

The state’s fiscal health and the scope of the guarantee

Parent company

Subsidiaries of large groups

The parent’s balance sheet

Parent’s rating and scope of guarantee

Development institutions

Infrastructure project bonds

Partial credit enhancement or other specified credit support

The extent of the cover and the conditions for invoking it

A quick word on terms. A PSU is a public sector undertaking. A G-Sec is a bond issued by the government itself and is commonly used as a benchmark for low-risk borrowing. Yield is the annualized return a bond delivers depending on its market price and cash flows, assuming payments are made as scheduled and the bond is held to maturity.

Pricing shows how the market views risk, but comparisons need to be like-for-like. KIIFB has NCDs rated IND AA(CE)/Stable by India Ratings, supported by credit enhancement from the Kerala government. However, a coupon rate is not the same as a market yield: the latter changes with the bond’s traded price. So, avoid comparing a quoted coupon on a KIIFB bond directly with the yield on a similar-maturity G-Sec. The gap, when calculated using comparable market yields, reflects risks and liquidity factors that a guarantee does not erase.

How a Government Guarantee Works in Practice

Let’s use MTNL (Mahanagar Telephone Nigam Limited), a government-owned telecom company, as our case study. Its ₹6,500 crore bond issue is backed by an unconditional and irrevocable Central Government guarantee, provided through the Department of Telecommunications, covering the entire issue’s principal and accrued interest throughout its tenure [1].

MTNL’s bonds illustrate why three aspects of a guaranteed bond need to be assessed separately: the issuer’s financial health, the legal guarantee, and compliance with the payment mechanism. MTNL’s standalone financial position remains weak, as reflected in its unsupported CRISIL rating of D. The government guarantee supports the rating of the specified bonds but does not improve MTNL’s standalone creditworthiness. And even when bondholders receive payments on time, breaches of the prescribed funding timetable remain relevant.

Latest Bond Updates:

<ul 2026

The clever bit is the payment mechanism. Instead of waiting for a missed payment, the system requires MTNL to arrange funds in advance through a designated escrow account, an account used to pay bondholders. The trustee-administered schedule starts 30 days before the due date, when the trustee informs MTNL and the government of the upcoming payment. MTNL must deposit adequate funds by T-10 (T represents the date on which interest or principal is due). If it does not, the trustee can invoke the guarantee at T-8, and the government is expected to fund the designated account by T-3. The debenture trustee monitors this process and acts to protect bondholders.

Has it worked? CRISIL says the government has been directly funding MTNL’s sovereign-guaranteed bond obligations since the second quarter of fiscal 2025. Its August 2026 rationale says that, although MTNL continued to breach the T-10 pre-funding requirement because of liquidity constraints, the trustee invoked the guarantee at T-8, and the government funded the account within the prescribed T-3 timeline. More recently, a report in October 2026 said MTNL had begun paying some interest from its own funds after monetizing assets (selling or leasing them to raise cash). This does not, by itself, establish that MTNL can independently service all its guaranteed debt.

Are Guaranteed Bonds Really Risk-Free?

Here’s the catch: a guarantee can protect specified bond payments, but it does not make the issuer financially healthy or eliminate every risk. In September 2024, CRISIL placed MTNL’s bonds on Rating Watch with Negative Implications after the payment mechanism was not followed. That watch remained in place in CRISIL’s August 2026 review. The agency noted that the bond obligations were met on their due dates, even though the payment mechanism had not been adhered to in the earlier instances. A breach of the funding timetable should therefore not automatically be described as a missed coupon payment.

To see what the guarantee is doing, look at the unsupported rating, which is the rating without the guarantee. CRISIL reaffirmed MTNL’s unsupported rating at D in August 2026, citing continuing debt-servicing delays since June 2024, stretched liquidity, accumulated losses, large debt, and negative net worth. In other words, the high credit-enhanced rating and the weak unsupported rating reflect two different things: the strength of the guarantee and MTNL’s own ability to pay.

Agencies also don’t always agree. On 7 October 2026, Brickwork Ratings upgraded MTNL’s ₹6,500 crore bonds from BWR AA+ (CE)/Watch Negative to BWR AAA (CE)/Stable, removing the negative watch [2]. It retained the unsupported rating at BWR D. This differs from CRISIL’s continued AAA (CE)/Watch Negative assessment in August 2026. The two agencies’ supported ratings should therefore be reported separately rather than presented as a single consensus view.

Now compare BSNL (Bharat Sanchar Nigam Limited), a different story with the same guarantor. CRISIL reaffirmed its bonds at AAA (CE)/Stable in February 2026 [3]. BSNL’s interest coverage ratio, meaning how many times operating earnings cover the interest bill, was 2.5 times in fiscal 2025, and no principal repayment was due until fiscal 2030. CRISIL also upgraded BSNL’s unsupported rating to BBB+/Stable, citing improvement in operating performance and its financial risk profile. The comparison shows why an investor should assess the issuer as well as the guarantee.

What to Check Before Buying a Guaranteed Bond

Read the guarantee wording. Does it cover both principal and interest, and is it unconditional and irrevocable? Check the exact scope, conditions, and process for invoking it.

Understand the payment mechanism. Look for the escrow arrangement, deposit deadlines, and who can invoke the guarantee. A strong guarantor does not make compliance with these steps irrelevant.

Compare ratings. Check at least two agencies, plus the outlook or watch status. An outlook indicates the likely direction of a rating over time; a rating watch signals that a rating action may be more imminent.

Benchmark against G-Secs. If the yield sits well above a similar-maturity G-Sec, ask what extra risk or liquidity premium you’re being paid for. Compare yields, not coupon rates, and use similar maturities.

Read exchange filings. Under SEBI’s Listing Obligations and Disclosure Requirements (LODR) rules, listed issuers must disclose specified events, including relevant rating changes. MTNL’s rating updates, for example, are disclosed under Regulations 30 and 51.

Should You Invest in Guaranteed Bonds?

A guaranteed bond lets you rely on someone else’s financial strength, but you’re still depending on the legal terms and the process that delivers that support. MTNL shows both sides: the government guarantee has helped ensure timely bond payments, even while MTNL’s standalone credit remains weak and CRISIL’s rating remains on negative watch. Brickwork’s more recent upgrade also shows why investors should track each agency’s assessment separately.

What if the guarantee covers only part of the debt? That is one form of partial credit enhancement (PCE). The guarantor supports only a specified portion of the bond’s obligations or potential losses, rather than the entire debt. Some structures use first-loss cover, where the guarantor absorbs an agreed initial portion of losses, but not all PCE arrangements work this way.

The Union Budget 2025-26 announced a partial credit enhancement facility through NaBFID (National Bank for Financing Infrastructure and Development) for infrastructure corporate bonds. NaBFID launched its PCE product in September 2025. A reported target of supporting bonds worth about ₹15,000 crore and moving ratings from A to AA was an expectation for the second half of FY26, not confirmation that this amount was ultimately raised. We unpack this in our article on PCE bonds.

Guaranteed Bonds in India FAQs

Q1. What makes a bond a guaranteed bond?
A guaranteed bond is a debt security supported by a third party that agrees to meet specified payment obligations if the issuer defaults. The guarantor may be a parent company, group entity, bank or another eligible institution. The actual protection depends on the guarantee agreement.

Q2. Who is responsible for repayment if the bond issuer defaults?
The issuer remains primarily responsible for repayment. If it fails to meet the obligations covered by the guarantee, investors or the debenture trustee, acting under the transaction documents, may invoke the guarantee against the guarantor.

Q3. How do I assess whether a bond guarantee is strong?
Check whether it is unconditional and irrevocable, the obligations it covers, its validity period, invocation conditions, payment timelines and any exclusions or limits. A partial guarantee covers only a defined portion or amount. A rating agency may factor in the guarantor’s credit strength when assessing the supported instrument.
